Hopefully, you kept all emails and forwarded them to the paypal claims dept. If you shipped via the paypal website, you can also cancel the shipping label and get the money back from that. However, if I had already packed up the item and was about to take it to the post office, THEN I got that email. I would have only given a partial refund, just like you did. YOUR time and efforts/materials were wasted, because of THEIR choice.

I think anytime you post an item for sale, make sure to state any and all refund/shipping/cancellation items. Unfortunately, this has to be done when you have had a problem such as this. Then you have to get firm on your selling techniques, because of a few bad (or dumb) apples out there willy nilly buying stuff and changing their minds etc.
